Update to 3.0 and restore it as a new phone (make sure you're backed up everywhere first!).

Then use Redsn0w 0.8 to jailbreak and unlock. This guide should help:iClarified - iPhone - How to Unlock/Jailbreak Your iPhone 2G on OS 3.0 Using RedSn0w (Windows)

So, Bottom line is I do need to jailbreak and unlock again.
For some weird odd reason my freakin computer can't read the Restore IPSW. If I extract the files give me a bunch of folders. I'm screwed!!!
    Can somebody help, Please!

Yes, you do need to jailbreak and unlock again.

About the IPSW: Download the respective 3.0 restore file and save it to your desktop so you can find it easily, then shift+click the restore button in iTunes and use that to start... Not sure if that's the answer you're looking for, but hopefully it helps.

Download to your desktop, and then you click on it when prompted.

^I'd do that first as well... Also try to download a different restore file.

Dumb question perhaps, you are clicking the "Browse" button for the file in redsn0w right?

Is the file extracted? does it end in .ipsw ? Some times it still has the .zip extension even after being unzipped. if so just rename it.

If I extract I end up with different files:
2 Folders: one says firmware, the other one .fseventsd
3 DMG files 2 quick time and another one (S5L8900X file)

Fairly sure you're supposed to change the extension on the '.fseventsd' to '.ipsw' and you'll be good to go... Anyone want to verify that?

Nope, that's not it. I think it's a vista problem. Got an XP computer you can use?

    Brow you are the man!!!
my first try on XP did not work, I deleted everything and re download using firefox and worked!!!
Then I tried again on vista with firefox and for some odd reason did not work! I came to the conclusion that Vista may have some problems along with IE, now on XP it's better to have firefox for it!
