You still haven't successfully kicked it out of recovery mode. There are a variety of ways to do this.

The most successful for me at least is to, connect to pc and lets itunes logo and usb cable show up. Hold home and power for 5 seconds, release then press power for 2 more seconds.

    Also works for me.

I just tried, after it reboots, it still shows the iTunes logo and USB cord.

After about a minute, the Restore Needed reappears on the screen.

Ok, so I decided to jailbreak it again using redsn0w 0.9.4 and it jailbroke it a lot faster than last time. When it rebooted, iTunes recognized the phone and instead of having the iTunes logo and USB cord, it finally has the battery icon and time. HOWEVER, Wi-Fi and Bluetooth are both shaded gray. When I go to settings, general, about, it shows a bunch of zeros for bluetooth and nothing under modem firmware. Something is still not right. Until I get Wi-Fi, I will not be able to unlock the phone.

Well...the Restore Needed popped again. I suppose this is why when I put in my SIM card from my iPhone 3GS (AT&T), it didn't recognize it. It just kept says searching in the top left corner. I even powered the phone off and then back on, as well as switch the airplane mode off and on several times. This phone is a nightmare. What now?

Error 1002 is quite serious. I had the same problem with my old 3G and after LOTS of attempts the solution was getting a new one from Apple (luckily mine was under warranty).
As per my past experience, restore your iPhone and when you get stuck in the 99%, simply hard reset it (hold home+sleep/wake buttons for 10 seconds) and jailbreak it. You'll be able to use it, but you'll surely have problems.

So while it's in the process of restoring the phone, at the point where it's stuck at the "99%" mark, hold the home and power button for 10 seconds? Then jailbreak it? What will this do for me?

That's it. After the hard reset, turn it off and jailbreak it with redsn0w. This will make your device "usable", but you'll have problems anyway.

Not sure. Mine for example was not connecting to wi-fi, some apps were crashing, sometimes network was not recognized... well this was the workaround I found to get it working and get a new one under warranty. If this is your case, maybe you can do the same.
    It's just a workaround. I don't think there's a real fix for this error.

I doubt Apple will warranty a 2G (1st gen) phone.
