If it is an O2 PAYG phone it is locked to O2 unless you've unlocked it yourself.

    So it's a 2G?
What are the model number and first 5 digits of the serial number?

It looks like you have a faulty LCD and its bleeding. It will only spread and get worse.

If its a 3G its not hard to replace yourself, im from the UK and if your uncomfortable with it i would do it for you for free.

If its a 2G its a completely different story....

Sorry, after reading the other grey line post and lookin at your pictures again it might not be bleeding as such.

    Is it a 2G or 3G?

You will need to try and take it to an Apple store and see what they can do.

Your probably looking at upgrading to a 3G or 3GS im afraid as the phones out of warranty and fixing the 2G LCD involves replacing the whole front panel i believe which costs about as much as the phones worth.

Have you tried restoring the phone out of interest?

As reeko says, it will cost more to repair than the phone is worth.
