Try pressing shift, then clicking the restore button. See if that works.
Uninstall iTunes completely, install version 7.7, don't have a link but err.. Google it, you'll find it. Then try to find an unmodified version of iphone firmware 2.0, 2.0.1, or 2.0.2; and restore to it. After that, you can upgrade iTunes back to 8.x and upgrade to 2.1.
