Alright, I think your in a different situation than me though, you might have to re run the jailbreak program and re jailbreak it to activate it. Maybe blackra1n, sn0wbreeze, or redsn0w depending on your firmware.
My problem was different, i had already unlocked my iphone, but i wanted to install this 'SAM' prefs thing to improve the battery life and fix some issues. After following the instructions here:Activate iPhone 4, 3GS, 3G Officially Without Original SIM or Hacktivation with Redsn0w 0.9.6b6 & SAM | Redmond Pie i got stuck on step7 (where itunes could not recognize my sim card and wouldnt activate it) after that i installed ultrasn0w and still it wouldnt activate. So i put my iphone into recovery mode and used redsn0w to install cydia again, hopefully allowing itunes to recognize my phone after jailbreaking it itunes recognized my iphone and on the iphone screen it said 'activating iphone this may take a few minutes' and just like it said the iphone activated, my iphone was fully functioning again and when i went to settings, SAM it said my iphone was activated to factory firmware!
Good luck man, hope it works for u too

Thanks for ur reply..Finally I Jailbreaked using redsn0w_win_0.9.6.b5 and unlocked itusing ultsn0w1.2. As in the steps it said to get latest redsn0w i.e. 0.9.6.b6, Do I need to follow all the steps again.
I dont want to follow as it took lot of time to jailbreak and unlock my iphone 3gs.
Can I go directly to Step 3 in Activate iPhone 4, 3GS, 3G Officially Without Original SIM or Hacktivation with Redsn0w 0.9.6b6 & SAM | Redmond Pie .. i.e. installin SAM and SAMPrefs?

Has anyone else tried this? did it work?
I followed all the steps and like you guys have the same itunes error. so i downgraded to 4.1 and tried again but still same issue. at the moment i have SAM installed with activationstatus: unactivated and itunes keeps telling me the sim is unsupported.. should i re-install cydia through redsn0w and hope for the best?

this works for me:
1) downgrade from 4.2.1 to 4.1 and JB redsnow b4
2) upgrade to 4.2.1 , redsn0w b6 only check Cydia
3) open cydia, istall SAM and SamPrefs
4) run redsn0w and Check "Deactivate"
5) go to settings/ SAM and click DeActivate
6) itunes didnt want to activate my card
7) run redsn0w b6 and check Cydia again
8) then my iPhone 3g run in safemode, just restarted it, and itunes activated it

I installed Sam after unlock.
For the carrier, if you manually select, you need to choose the carrier the phone was originally locked to. After figuring this out, I had tom try a few different simid s before I found the correct one that would allow iTunes to activate

I know a little old .. but as i had a lot of problems also i thought id post what worked for me.
Once installed.
Samprefs..
Clear Push Sessions .. Done
Revert Lockdownd to stock .. Done
De-Activate Iphone .. Done
Manually select original carrier and country .. Done
Took out sim ..
Plugged into itunes.. While connecting you'll see activation state change from de-activated to Wildcardactivated.
Unplug from itunes
Replace simcard - then you'll seeiphone activated when inserted.
Plug back into itunes. I ignored download new carrier settings as dont trust itunes installing anything(ill check these later).. But otherwise all systems go.
Hope it helps
