1) Buy broken iPhone 5 on eBay for cheap.
2) Go into Apple Store.
3) Claim you bought on eBay and THEN broke it.
4) Pay $199 and get a brand new phone.

Seems odd to me that there would be broken 5's for sale, all of them would have to still be in warranty, but I haven't searched eBay to see.

Yes, that would work and be a huge hassle for you. Also replacement iPhone 5 at Apple is $229. You can conveniently walk into any store and buy a iPhone 5 for $199, with 1 year Warranty. Do you self a favor, save time, money, headache and go buy yourself a perfect new iPhone 5 today. You will be happier.

I'm doing almost what you are thinking to do here. Buying broken iPhone 4/4S, fix them by myself and then sells them ;-)

You can only go in and buy one for $199 under contract, out of contract is much higher. He's talking about flipping them. Which is definitely plausible, I wouldn't tell them where I bought it though. Not sure how the warranty process of a broken phone works anyways, why would someone sell it broken if they could take it in and get a replacement? lol
But as martgal suggested, if you can catch good enough deals on a broken 4/4S there's definitely a market, it's just finding the right seller and price to leave you enough room to make money. I do it time to time

Well your OP makes no sense anyways.
You want to buy a "cheap" iPhone 5 off of eBay. So lets take a look at that. Broken iPhone 5s are going for between 5-700. If you're lucky you can find one for 4-5 but good luck. So you get one of those and bring it to apple to replace it and pay 229 for it. Please tell me where you begin to save money. Genuinely curious.
