Pwnage tools 4.1.3 doesn't install cydia when restored. It will only preserve BB and also use for guys with ipad baseband whereby you cannot restore to stock 4.2.1 anymore.
You must have the new bootrom, that is why everytime it respring , you have to tether boot your iphone.

Ok, there MUST be a step I'm missing here, because I continue to receive the error that it cannot be restored due to error 1604. I do have the newer baseband on my 3GS and followed the directions word for word from redsnow yet I continue to be in restore mode with no luck of actually restoring it. I've read all the threads that were set as guides but none of them include troubleshooting instructions. I restored straight into the restore loop so I checked the tethered box instead of cydia and still no luck. Any idea what I'm missing here?

If you are trying to restore to a custom firmware then you need to use redsnow first to enter pwned dfu. This will fix the 16xx error you are getting. Remember to use the regular firmware in redsnow and pwned dfu will be a black screen on your phone.

having the same problem. maybe i can fix it too using custom firmware 4.2. =) can you send one to me too iyeow. thanks. is the custom firmware same as stock firmware? i need the one that it doesnt have a cydia on it. i will just give my iphone to my brother for this christmas and buy a new iphone 4.

While your iphones are still bootable, use tiny umbrella to check your shsh first.

Why would I do that? I've backed up several SHSH blobs and have them saved in my email, but the SHSH shows up when I use tinyumbrella just fine. It's been 3 days, this phone hasn't been bootable since then!
Also, sadly, the custom ipsw didn't work either
. It was SO close to finishing this time, but it didn't

What on earth can I do now???

hey mate
even im stuck on 'restoring iphone software' did you find a solution to it?
i found solution to this,
open tinyumbrella and check and uncheck (set host to cydia on exit,if you need a clean restore from apple uncheck this box)option.
remember everytime you check/uncheck APPLY CHANGES in tinyumbrella
