    Do you have 4.1 shsh blogs ? Run tiny umbrella and see if you have shsh blogs. You don't have to set your hosts file manually, the new TU will set it for you.
    The first thing go check if you have 4.1 shsh blogs.

    If you have, highlight your 4.1 shsh blogs and start tss server. Put your iphone into DFU mode and restore to stock 4.1 fw

    No, I do not have 4.1 SHSH blogs.

    I used "3Gs Downgrade Assistant" to edit the hosts file but still encounter the same error code 3194 when I am trying to restore (the iPhone on iTunes to 4.1 firmware (iPhone2,1_4.1_8B117_Restore).

    You don't have 4.1 shsh blogs. Now your only solution is to get a copy of custom firmware of 4.2.1. Run redsn0w and browse to stock 4.2.1 and shift + restore to cfw of 4.2.1.
    If you have a mac , you can use Pwnage tools 4.1.3 to create one , read here : iClarified - iPhone - How to Jailbreak and Unlock Your iPhone 3G Using PwnageTool (Mac) [4.2.1]

    If you have the new bootrom, it will be tethered, you have to run redsn0w to tether boot everytime you power down.
